USD/JPY climbs to three-week highs, yen disagrees with high CPI and Fed's stable policy signals

On Friday, the Japanese Yen (JPY) was under pressure in the US dollar (USD), which continued its downward trend despite the weakening of the dollar, ignoring prominent inflation data that highlighted the ongoing price pressure in Japan.

The US dollar/JPY rose about 0.35% on the day, trading near 146.00, and testing a three-week high at the time of writing. With Friday's rise, the pair is expected to achieve a weekly gain of about 1.20%, supported by stable U.S. Treasury yields.

It is worth noting that the benchmark 10-year Treasury yield climbed to 4.43% on Friday, giving the dollar a slight advantage over the yen despite the general weakness in other places.

At the same time, the latest U.S. data provides a mixed signal for the dollar. The Philadelphia Fed Manufacturing Index remained at -4.0 in June, the same as May, failing to meet expectations of moderate improvement. This stagnant reading shows that manufacturing activity in the region is still struggling, dragged by weak demand and early signs of cooling in the labor market. Worryingly, the survey's employment index fell back to negative territory for the first time, appearing for the first time since May 2020, pointing to another contraction of factory employment.

Today's Federal Reserve monetary policy report paints a eouu.cnplex picture of the U.S. economy navigating the economic drag brought about by sustained inflation and tariffs. Officials noted that despite the still high inflation and the labour market is solid, the full impact of import tariffs has not yet emerged recently - a factor that blurs their outlook. Policymakers reiterate their eouu.cnmitment to a data-driven approach, keeping interest rates unchanged, but if conditions permit,However, there is room for a few interest rate cuts later this year.

Overall, the Fed's tone reinforces the market's expectations that any policy easing will be gradual, helping to maintain support for U.S. yields, keeping the dollar relatively resilient relative to low-yield peers such as the Japanese yen.

The latest CPI data in Japan provides more evidence for the debate on the Bank of Japan (BoJ)'s next move. The latest data shows that Japan's National Consumer Price Index (CPI) rose 3.5% year-on-year in May, slightly lower than 3.6% in April. It is worth noting that the core CPI, excluding the price of fresh foods with high fluctuations, increased by 3.7% annually, exceeding market expectations and setting the fastest growth rate since January 2023.

Looking forward, Bank of Japan Governor Kazuo Ueda said on Friday that the central bank will continue to raise interest rates if economic improvements keep Japan on track to achieve its 2% inflation target. He acknowledged that “potential inflation may stagnate due to slowing economic growth, but medium- and long-term inflation expectations may accelerate as labor shortages intensify.” His remarks reinforce the view that while the Bank of Japan remains eouu.cnmitted to policy normalization, it will take a cautious approach.
